As e-commerce growth cools, Alibaba is aggressively replacing commercial chips with proprietary silicon to accelerate hardware payback and insulate profits.

For years, Alibaba was defined by its e-commerce dominance, but a shift in the growth engine is now underway. While e-commerce revenues grew by just four percent year over year to $30.34 billion, the company is finding its most certain path to growth in the cloud. Specifically, Alibaba Cloud’s AI offerings surged by 45 percent, generating $7.14 billion in quarterly revenue.

From an operator's perspective, the most critical part of this pivot isn't just the growth—it's the margin protection. As The Register first reported, Alibaba is aggressively moving toward proprietary silicon to bypass the high gross margins charged by commercial chip vendors. CEO Eddie Wu explicitly stated that increasing the proportion of self-developed chips in data centers is a long-term priority to enhance both product competitiveness and gross profit margins.

This vertical integration is designed to optimize the lifecycle of AI hardware. CFO Toby Xu noted during an earnings call that while servers typically run for five years, AI servers currently generate enough revenue to cover their costs within three years. This means that in the final two years of a server's life, the machines produce free cash flow. By leveraging its own chips, Alibaba believes it can shorten this initial payback period to 2.5 years, and potentially as low as two years—provided the company reduces spending on new infrastructure builds.

However, Alibaba is not slowing its expansion. The company spent $10 billion in the first quarter, a 75 percent increase over the same period last year. This spending spike was attributed to higher chip component pricing, procurement cycle fluctuations, and the need for increased CPU-compute capacity to support the adoption of AI agents.

Despite the aggressive build-out—including a claim by Wu that hyperscale AI data centers can now be delivered in 100 days—the company faces a complex global landscape. While over 650 external customers have already adopted resources running Alibaba’s proprietary chips, the company's international expansion is hindered by Western governments banning or recommending against the use of Chinese cloud services for public sector agencies, alongside Europe's movement toward sovereign clouds.

Ultimately, the move to in-house silicon is a strategic hedge. By reducing reliance on Western chips and commercial vendors, Alibaba is attempting to maximize the ROI on its massive infrastructure investments as it transitions from a retail-first giant to an AI-driven cloud powerhouse.
